The present thesis aims to provide new empirical evidence regarding the sovereign Credit Default Swap (CDS) and bond market dynamics of the heavily indebted southern European countries, namely Portugal, Italy, Greece and Spain, which were in the spotlight of the euro area debt crisis. The thesis consists of two parts: the theoretical part and the empirical one. The theoretical part initially describes the terms and the characteristics of the several types of bonds along with their credit rating process. Then, it defines the CDS instruments and presents in detail the features and the regulation framework of the CDS market. Lastly, it extensively discusses the relation between CDS and bond markets along with the related theoretical and empirical literature. The empirical part of the study comprises three self-contained papers that investigate the interrelationship between sovereign CDS and bond markets of the troubled euro area countries. We examine both the long-run and the short-run relation between sovereign CDS and bond spreads, providing an individual country analysis that considers an extensive period of time from the global financial crisis to the very recent developments of the ongoing debt crisis in the euro area. We address two key issues: firstly, whether the CDS spreads are likely to cause rises in bond spreads and secondly, the relative efficiency of credit risk pricing in the CDS and bond markets. We also employ a dynamic price discovery methodology on a rolling sample, with the intention of depicting the evolution of the price discovery process regarding the direction of influence from one market to the other. The empirical findings suggest that at least in Portugal, Greece and Spain the CDS market leads the bond market in price discovery. During a period of increased uncertainty and economic turmoil, new information regarding sovereign credit risk is initially reflected in the CDS market. Thus an increase in CDS spread can trigger the rise of government borrowing cost through the increase of bond spread. In addition, the rolling window analysis demonstrates that the price discovery process evolves over time, exhibiting frequent alternations in terms of the leading market. The direction of influence from the CDS market to the bond market, and vice versa, depends on the specific financial characteristics of the examined sample. In particular, we find that during periods of economic and financial distress the CDS market leads the bond market in price discovery, incorporating the new information about sovereign credit risk faster and more efficiently than the bond market does. Indeed, CDS spreads reflect market perceptions of sovereign credit risk more precisely than bond spreads do.en
